The 20-year-old offers manager Walter Mazzarri a further option at both left-back and in more advanced roles across the midfield, and joins after making 20 appearances over 2015-16 - his debut campaign with the Blues.
Prior to shifting to Stamford Bridge last summer, Kenedy made his first strides in professional football after progressing through the ranks at Fluminense in his native Brazil.
His signing marks the second in a day for the Hornets, following an earlier deal that ensured the return of defender Adrian Mariappa to Vicarage Road.
Mazzarri has spent much of the summer implementing his unique tactical methods and signing personnel that he sees an ideal fit, including the pricey purchases of Isaac Success, Roberto Pereyra, and Daryl Janmaat.
Watford has taken just one point from its opening three Premier League fixtures of the new term.
